Pesadelo tem dois mundos. No "mundo real" de cor vermelha, os jogadores lutam com cobras e aranhas enquanto navegam nos desafios padrão da plataforma. Os jogadores aqui têm um "medidor de sono" que se esgota a cada golpe atingido. Se o medidor de sono do jogador ficar vazio, o jogo transita para o "mundo dos sonhos" de cor azul, onde os inimigos assumem a aparência de esqueletos e fantasmas. Um temporizador invisível também inicia, contando até Freddy aparecer e força o jogador a uma breve batalha contra o chefe. O medidor de sono se torna um medidor de vida padrão no mundo dos sonhos e deduz uma vida do jogador, se drenado.
